Why do venture capital firms exist? Theory and Canadian evidence

Article Abstract:

Canadian venture capital investment practices demonstrate that venture capital firms are important to the business sector because they lower expenses related to informational asymmetries. Two types of informational asymmetries, "hidden information" and "hidden action," can induce moral hazards or unfavorable selections respectively. These are of focal concerns for entrepreneurial investments because they can cause market defaults. Venture capitalists prevent these market failures through accurate selection and scrupulous monitoring.
