Optimal liquidity management and bail-out policy in the banking industry

Article Abstract:

The optimal response of a commercial bank to the interest rate at which the Central Bank offers liquidity is determined. A welfare analysis that delineates the socially optimal bail-out policy is presented to show that the commercial bank does not fully internalize the social costs of a liquidity crisis.

Hiring outside managers for small, closely held banking corporations can improve profitablility but there should be a delicate maintenance of a balance between monitoring the manager and making the hired manager a minority shareholder.
